Sounds like the installer has a dependency on .Net 2.0 but isn't finding it.

The .Net Framework gives me grief too. I've tried to install it multiple times, and it will get halfway through then display an error message. "The .Net Framework did not install properly. Please try again." It won't tell me why it won't install properly, and I don't get anything like GamerDude's error log. It just gives the little error message.

It's a shame because I really wanted to run Microsoft Visual Studio (C++ edition).

@Yodaman - Did you try searching Google with the exact text of the error message? Also, and I'm not implying anything by this, but people who have... ahem... shady copies of XP can run into issues with installing updates. Do you have XP SP3 installed?

Hehe, no worries, this copy is legit. It's probably because I don't have SP3, so I'll look into that. I'll also try Google. Thanks!

Did you try Googling "MSI returned error code 1603" ?

I don't remember what programs it is, but you do have to install some .net developer tools in a certain order. I can't remember if it applies to .net 2.0 and .net 3.5. When I was trying to install Visual Studio 2008, I ran into all kinds of problems. Then I read somewhere telling me to do some things in the right order.

Sorry I'm not very specific, but I'm not really in the mood to Google it right now.

Maybe try searching, "Installing .net 3.5 XP problems" or something.
