What you describe sounds like overdrive distortion.

Have you tried turning the levels down in the recording control?

Download new soundcard drivers. Check the volume settings for recording. Also check that CD is not turned on for recording volume, I think it has an effect on recording levels.

On any soundcard that I've had, setting the recording level to about 35% is paramount, it doesn't matter as much if it's not peaking, but when it peaks too much is when your sound distorts.

I'd strongly advise spending some cash on a decent soundcard if this is what you want to do, standard sound cards are really cheap AC97 based and not worth your time, better sound cards can be got for less than £30.

is it possible you swapped line-in for mic input?
they have different gain/pre-amp qualities
